A Leveraged Buyout (LBO) model values a company from the perspective of a financial sponsor that acquires it using a large proportion of debt. It works backwards from the sponsor's target return. The result is the maximum price a private equity buyer can pay while still achieving its required internal rate of return (IRR) and multiple on invested capital (MOIC).
When to Use an LBO Analysis
- Private equity acquisitions: setting bid prices and testing deal structures
- Sell-side advisory: estimating the price range that financial buyers can afford
- Management buy-outs (MBOs) and privatisations of listed companies
- Fairness opinions: as a "floor" value alongside DCF and market methods
- Debt capacity and refinancing analysis
How the LBO Model Works
- Transaction assumptions: the entry multiple and price, the sources and uses of funds, and the debt tranches (senior, mezzanine, PIK) with their pricing and covenants.
- Operating projections: revenue, EBITDA, capex and working capital over a typical 3 to 7 year holding period.
- Debt schedule: interest, mandatory amortisation and cash sweeps, while monitoring leverage (Debt/EBITDA) and interest cover.
- Exit value: exit EBITDA × exit multiple, less net debt at exit, gives the sponsor's equity proceeds.
- Returns: IRR and MOIC on the sponsor's equity.
- Sensitivity: test the entry and exit multiples, leverage, growth and margins to find the maximum supportable entry price.
What Drives LBO Returns
Returns come from three sources: EBITDA growth, debt paydown and multiple expansion. A robust valuation separates these drivers and tests whether the operating and financing assumptions are realistic.
