Deterministic Actuarial Models

Deterministic actuarial models project future cash flows for insurance contracts and long-term obligations using a single, best-estimate set of assumptions for mortality, morbidity, lapses, expenses and discount rates. They give one clear, auditable value. That makes them the foundation for many reserving, pricing and financial reporting exercises.

When to Use Deterministic Actuarial Models

  • Insurance liabilities: best-estimate cash flows for IFRS 17 measurement and reserving
  • Long-service payments and gratuities, such as Hong Kong long service payment (LSP) obligations, and other employee obligations
  • Pricing and product testing for life, health and general insurance products
  • Embedded value and M&A due diligence on insurance portfolios

How the Model Works

  1. Define the scope: the contracts or obligations, the valuation date and the reporting basis.
  2. Collect and validate data: membership or policy data, claims experience, premiums and expenses.
  3. Set assumptions: decrement tables (mortality and turnover), salary or claims inflation, expenses and a discount rate consistent with the reporting standard.
  4. Project the cash flows year by year for every policy or member.
  5. Discount the projected cash flows to present value.
  6. Test sensitivity: run alternative deterministic scenarios, such as higher mortality or lower rates, to show the range of outcomes.
  7. Document and report the methodology, assumptions and results.

Deterministic vs Stochastic

Deterministic models are transparent and efficient. Stochastic models, which use Monte Carlo simulation, are preferred when options and guarantees create asymmetric risks. In practice, a deterministic base case is usually supplemented with sensitivity or stochastic testing.
