HKFRS 9 requires companies to recognise credit losses before a default happens, based on a forward-looking view that has to be evidenced. That is why expected credit loss is one of the most frequent audit discussion points for Hong Kong companies. Valtech Valuation builds and reviews expected credit loss (ECL) models in Hong Kong for trade receivables, intercompany balances, loan books and margin financing.
Two Ways HKFRS 9 Measures ECL
- General approach – a three-stage model that moves exposures from 12-month ECL to lifetime ECL when credit risk has increased significantly since initial recognition.
- Simplified approach – available for trade receivables and contract assets, applying lifetime ECL from the outset, usually through a provision matrix.
Where We Are Typically Engaged
- Trade receivables – provision matrices from your own ageing and loss history, adjusted for forward-looking conditions
- Intercompany and related-party loans – often the largest audit issue in separate financial statements
- Licensed money lenders and finance companies – mortgage and personal loan books requiring a full staged model
- Securities brokers and margin financing – collateralised exposures where loss depends on collateral quality and haircuts
- Debt investments at amortised cost or FVOCI, financial guarantees and loan commitments
How the ECL Model Is Built
- Probability of default (PD) – from internal history where sufficient, otherwise from rating agency data, market-implied spreads or a scorecard benchmarked to external default studies
- Loss given default (LGD) – reflecting collateral, guarantees, seniority, recovery costs and time to recover
- Exposure at default (EAD) – including undrawn commitments expected to be drawn
- Discounting at the original effective interest rate
- Forward-looking overlay – base, upside and downside macroeconomic scenarios with stated probability weights, linked to variables such as Hong Kong GDP, unemployment, property prices and interest rates
Intercompany loans are where most Hong Kong audit findings arise. HKFRS 9 applies to loans between group entities in the separate accounts. For loans repayable on demand, the question is what the borrower could actually repay if demand were made at the reporting date – and for loss-making borrowers the allowance can be substantial. Raise it with your auditor early rather than at year-end.

Frequently Asked Questions
We only have trade receivables. Do we need a full model?
Usually not. A provision matrix under the simplified approach is enough; the work lies in evidencing historical loss rates and the forward-looking adjustment.
How do you set PD with no default history?
By mapping counterparties to external ratings, deriving market-implied PDs from credit spreads, or building a scorecard benchmarked to published default studies – with the choice documented.
Can you review our existing model instead of rebuilding it?
Yes. A model review tests methodology and calculation logic and sets out findings – often the right first step when an auditor has raised concerns.
