Discounted Cash Flow (DCF) Method

The Discounted Cash Flow (DCF) method is the most widely used technique under the Income Approach. It values a business, project or asset as the present value of the free cash flows it is expected to generate, discounted at a rate that reflects the risk of achieving them.

When to Use the DCF Method

  • M&A and fundraising: estimating intrinsic value for negotiation and deal pricing
  • Financial reporting: impairment testing (value in use under IAS 36) and purchase price allocation
  • IPO and listing: supporting valuations for prospectuses and circulars
  • Project and investment appraisal: greenfield projects, expansions and capital allocation
  • Businesses with forecastable cash flows, including growth companies with a credible business plan

How the DCF Method Works

  1. Choose the cash flow basis: free cash flow to the firm (FCFF), which gives enterprise value, or free cash flow to equity (FCFE), which gives equity value.
  2. Build the forecast: project revenue, operating costs, tax, capital expenditure and working capital, typically over 5 to 10 years. FCFF = EBIT × (1 – tax rate) + depreciation – capex – change in working capital.
  3. Estimate the discount rate: use the weighted average cost of capital (WACC) for FCFF, or the cost of equity (often derived using CAPM) for FCFE.
  4. Calculate the terminal value: use the Gordon Growth model, TV = FCFn+1 / (WACC – g), or an exit multiple.
  5. Discount and sum: bring the forecast cash flows and the terminal value back to present value.
  6. Bridge to equity: subtract net debt and adjust for non-operating assets, minority interests and other claims.
  7. Test sensitivity: vary WACC, terminal growth and margins, and cross-check against market multiples.

Strengths and Limitations

Strengths: the DCF captures business-specific growth, margins and reinvestment, and it is accepted by auditors, regulators and courts.

Limitations: the result is highly sensitive to forecast assumptions, the discount rate and the terminal value, which often accounts for most of the total. Every assumption must be well supported and tied to a coherent business narrative.
