Capitalized Income Method

The Capitalized Income Method, also called the capitalization of earnings method, is a single-period Income Approach technique. It values a business or asset by dividing one representative, sustainable level of income by a capitalization rate. It is simpler than a full DCF and well suited to mature businesses with stable, predictable earnings.

When to Use the Capitalized Income Method

  • Established private and family-owned businesses with steady earnings
  • Income-producing real estate and other assets generating rental or royalty income
  • Shareholder buy-outs, tax filings and estate planning, where a clear and defensible single-period value is needed
  • As a cross-check to a multi-period DCF

How the Method Works

  1. Select the income measure: net cash flow, EBIT, EBITDA or net income, consistent with the capitalization rate used.
  2. Normalize earnings: remove non-recurring items, adjust owner compensation to market levels and restate related-party transactions at arm's length.
  3. Derive the capitalization rate: Cap rate = discount rate – long-term sustainable growth rate.
  4. Calculate value: Value = normalized income for the next year ÷ capitalization rate.
  5. Adjust: add non-operating assets, deduct debt where appropriate, and apply control or marketability adjustments for the interest being valued.

Example

A company with normalized next-year cash flow of HK$4 million, a discount rate of 16% and long-term growth of 3% has a capitalization rate of 13%. That indicates an operating value of about HK$30.8 million (4 ÷ 0.13).

Strengths and Limitations

Strengths: the method is transparent, quick and easy for stakeholders to understand. Limitations: it is not appropriate when earnings are volatile, rapidly growing or declining, or when significant changes are expected. In those cases, a DCF is more reliable.
