Monte Carlo Simulation Valuation

Monte Carlo simulation values an asset by running thousands of randomly generated scenarios for the key uncertain variables, such as share prices, interest rates, revenues or exchange rates. It calculates the payoff in each scenario and discounts the average result. It is the method of choice when a closed-form formula like Black-Scholes cannot handle the complexity.

When to Use Monte Carlo Simulation

  • Path-dependent and exotic instruments: barrier, Asian and lookback options, and convertibles with reset or call features
  • Share-based payments with market conditions, such as TSR-linked awards under IFRS 2
  • Contingent consideration and earn-outs in business combinations
  • Multi-variable business and project risk, producing a distribution of value rather than a single point estimate

How the Method Works

  1. Define the payoff: set out the contractual terms and how value depends on the underlying variables.
  2. Choose the stochastic process: for example, geometric Brownian motion for equity prices, or Hull-White and similar models for interest rates.
  3. Calibrate the inputs: volatility, correlation, risk-free rate, dividend yield, credit spreads and time to maturity, drawn from market data.
  4. Simulate the paths: generate tens of thousands of paths and compute the payoff on each one.
  5. Discount and average: the present value is the average discounted payoff across all paths.
  6. Check convergence and sensitivity: confirm the result is stable as the number of paths increases, and test the key inputs.

Strengths and Limitations

Strengths: the method handles complex features and multiple risk factors, and it shows the full range of possible outcomes. Limitations: it is computationally intensive, and the output is only as good as the chosen model and calibration, which need expert judgement and clear documentation for auditors.
