Dividend Discount Model (DDM)

The Dividend Discount Model (DDM) values a share as the present value of all the dividends it is expected to pay in future. It is the most direct expression of what equity investors actually receive. It is especially relevant for mature, dividend-paying companies and for regulated financial institutions, whose ability to pay dividends depends on capital requirements.

When to Use the DDM

  • Banks and insurers: the excess-capital DDM, in which distributable cash flows reflect regulatory capital constraints
  • Utilities, REITs and infrastructure companies with stable payout policies
  • Minority shareholdings, where the holder's return comes mainly from dividends
  • As a cross-check to a DCF or market multiples for income-focused equities

Key Variants

  • Gordon Growth Model: P0 = D1 ÷ (r – g), for companies with steady, perpetual dividend growth
  • Multi-stage DDM: explicit high-growth dividends followed by a stable terminal phase
  • Excess capital DDM: dividends equal to earnings in excess of what is needed to maintain the target capital ratios

How the DDM Works

  1. Forecast earnings and the payout ratio, or the capital surplus available for distribution.
  2. Estimate the cost of equity, for example using CAPM: r = risk-free rate + β × equity risk premium (plus any size or country premium).
  3. Set a sustainable long-term growth rate consistent with return on equity and retention (g = ROE × retention ratio).
  4. Discount the dividends and the terminal value to obtain equity value per share.
  5. Test sensitivity to r, g and the payout, and reconcile with P/E and P/B evidence.
