Contingent Claim Valuation

Contingent claim valuation applies option pricing theory to assets whose value depends on an uncertain future event. That includes equity in a highly leveraged or distressed company, and real options embedded in projects, such as the right to expand, delay or abandon, as well as patents and undeveloped natural resources.

When to Use Contingent Claim Valuation

  • Distressed companies: equity behaves like a call option on the firm's assets, with the face value of debt as the strike price
  • Real options in projects: phased investments, expansion rights and abandonment options in mining, energy and infrastructure
  • Patents and R&D: the option to commercialise a technology when conditions are favourable
  • Undeveloped reserves and land: the option to delay development until prices justify it

How the Method Works

  1. Identify the option: the underlying asset, the strike or exercise cost, the life of the option and any dividend-like leakage of value.
  2. Estimate the inputs: the value and volatility of the underlying asset, the risk-free rate and the time to expiry.
  3. Select the model: Black-Scholes-Merton for simple European-style options, binomial or trinomial lattices for early exercise and staged decisions, or Monte Carlo simulation for complex, path-dependent features.
  4. Value and interpret: the option value adds to, or explains, value that a static DCF misses.
  5. Test sensitivity, particularly to volatility and timing.

Strengths and Limitations

Strengths: the method captures the value of flexibility and of limited downside, and explains why distressed equity still has value. Limitations: estimating the volatility and value of non-traded underlying assets requires careful judgement, and the results must be explained clearly to non-specialists.
